The flag being referred to did indeed survive the incident. It was recoverd still in its original container. We can only assume this is the same one.
 
It should be noted that the shuttle itself did not explode, so its contents were not subjected to extreme heat during the burnoff of the liquid fuel rocket. The shuttle broke up as a result of mach 2 turbulence.
